Inflation Lingers Despite Fed's Watchful Eye: What's Next for Interest Rates?

In recent times, the trajectory of inflation rates has become a focal point for policymakers and investors alike. The actions and projections of the Federal Reserve have been instrumental in providing key insights into the direction of the economy.

During his recent semiannual testimony before Congress, Federal Reserve Chair Jerome Powell reiterated the central bank's cautious approach to rate adjustments. Powell emphasized the importance of controlling inflation before considering any cuts, reaffirming the Fed's commitment to maintaining a strong economy while remaining vigilant against inflationary pressures. While Powell hinted at potential easing later in the year, he stressed that the timing and magnitude of any rate cuts would hinge on incoming economic data.

Market reactions to the Fed's stance were swift, with US stocks rallying to fresh all-time highs following the central bank's decision to maintain rates at their current levels. The Fed's commitment to potential rate cuts throughout 2024 bolstered investor confidence, driving short-term bond yields lower.

The Fed's unanimous decision to leave the benchmark interest rate range unchanged at 5.25% to 5.5% for the fifth consecutive meeting reaffirmed its cautious approach to monetary policy. Although maintaining its forecast for three rate cuts, the central bank revised its 2025 projection from four to three, signaling a slightly less dovish outlook for the longer term.

Market sentiment remained positive post-Fed announcement, with US stocks continuing their upward trajectory on the prospect of lower interest rates. The upward revision of Q4 GDP growth to an annualized 3.4%, reflected ongoing strength in the US economy. Consumer Sentiment also rose to its highest level since mid-2021, indicating robust confidence among households despite lingering uncertainties.

The most recent inflation report during early April shows that despite the recent moderation in the pace of price increases, inflation remains consistently higher than expectations and above the Fed’s 2% annual goal. Consequently, markets have adjusted their expectations for interest rate reductions, with a now more conservative outlook for one or two cuts totaling at most half a percentage point for year 2024.

In light of these developments, it is evident that the Federal Reserve faces a delicate balancing act as it navigates between supporting economic growth and addressing inflationary risks. The central bank's cautious approach underscores the importance of data dependence in shaping future policy decisions amid evolving economic conditions.

Meanwhile, the conflict in Middle East escalated with Iran ordering a barrage of drone strikes at Israel.  While these conflicts have the potential to impact the region significantly, we remain hopeful that they do not escalate into larger-scale conflict. Nonetheless, we recognize the possibility of higher oil prices leading to extended periods of moderate inflation. Rest assured, we are committed to monitor the situation closely and adjust the portfolio as it fits.

Portfolio Performance & Fund Adjustment

The portfolio has delivered significant returns for the month of March, showcasing robust performance across various segments. Specifically, we observed a gain of +2.91% for the Cash portfolio, +1.95% for CPF-IS, and +3.15% for SRS. Notably, our portfolio has exceeded the highs reached in December 2021, just before the breakout of the Russian-Ukraine war.

The rally was led by US and tech-related stocks, while emerging market funds also performed remarkably well. Stubborn inflation rates have benefited developing nations reliant on the export of energy and commodities. In addition, China equities experienced a strong rally following government intervention to stabilize equity markets.

However, bonds underperformed as expectations of significant interest rate hikes diminished over time.

As we move forward, we anticipate the market to taper off slightly after experiencing back-to-back rallies in recent months. Therefore, we plan to seize this opportunity to rebalance all portfolios, secure profits, and make necessary adjustments.

One potential opportunity on the horizon is to increase portfolio allocation to India. The recent pullback presents an attractive entry point into the Indian market at a more favorable valuation. We will delve deeper into the potential of the Indian market in our upcoming article.
